The payback period is the amount of time it takes to recover an initial investment outlay, as measured in after-tax cash flows. It is an important calculation used in capital budgeting to help evaluate capital investments. For example, if a payback period is stated as 2.5 years, it means it will take 2½ years to receive your entire initial investment back.
Investors and money managers can use the payback period to make quick judgments about their investments. Account and fund managers use the payback period to determine whether to go through with an investment.
The discounted payback period is a measure of how long it takes until the cumulated discounted net cash flows offset the initial investment in an asset or a project. In other words, DPP is used to calculate the period in which the initial investment is paid back. If cash inflows from the project are even, then the payback period is calculated by taking the initial investment cost divided by the annual cash inflow.
Projects having larger cash inflows in the earlier periods are generally ranked higher when appraised with payback period, compared to similar projects having larger cash inflows in the later periods. From the finished output of the first example, we can see the payback period is 2.5 years (i.e., 2 years and 6 months). If the two are true, that means the break-even occurs in between the two years – and therefore, the current year is selected. Return on investment is a financial ratio used to calculate the benefit an investor will receive in relation to their investment cost. It is most commonly measured as net income divided by the original capital cost of the investment. The decision rule using the payback period is to minimize the time taken for the return of investment. The payback period is the amount of time needed to recover an initial investment outlay.
What Is The Payback Period Formula?
Many managers have been shifting their focus from a simple payback period to a discounted payback period to find a more accurate estimation of tenure for recouping the initial investments of their firms. The payback period is the time it will take for your business to recoup invested funds. For instance, if your business was considering upgrading assembly line equipment, you would calculate the payback period to determine how long it would take to recoup the funds used to purchase the equipment. For example, two projects are viewed as equally attractive if they have the same payback regardless of when the payback occurs. Payback period analysis ignores the time value of money and the value of cash flows in future periods.
Suppose a project with initial cash investment of $1,000,000 with a cash flow pattern from 1 to 5 years – 120,000.00, 150,000.00, 300,000.00, 500,000.00 and 500,000.00. This one is a measure of liquidity and tells you how long a project will take to recoup the initial amount invested in it. It does not consider the cash flows of the project past that point. If the project has a lifespan of 20 years and the payback period is 5 years, there will be 15 years of cash flows that are not considered in this calculation. It is a quick and dirty calculation to assess liquidity and risk of an investment. One can see how long money will be tied up in a project and if that length of time poses a risk.
While the time value of money can be rectified by applying a weighted average cost of capital discount, it is generally agreed that this tool for investment decisions should not be used in isolation. Alternative measures of ” return ” preferred by economists are net present value and internal rate of return. An implicit assumption in the use of payback period is that returns to the investment continue after the payback period.
In examining the results, you should be looking for the shortest possible payback period. By the end of Year 3 the cumulative cash flow is still negative at £-200,000.
But there are a few important disadvantages that disqualify the payback period from being a primary factor in making investment decisions. First, it ignores the time value of money, which is a critical component of capital budgeting. For example, three projects can have the same payback period; however, they could have varying flows of cash.
Drawback 2: Risk And The Time Value Of Money
One way corporate financial analysts do this is with the payback period. The payback period is calculated by dividing the amount of the investment by the annual cash flow. However, you should know that the cash payback period principle is not valid for every type of investment like it is with capital investments. The reason being that this calculation doesn’t take the time value of money into account– if money sits longer in an investment, it is worth less over time. So, shorter payback periods are always preferred because if the firm can regain its initial price in cash, the investment automatically becomes more preferred and acceptable. The discounted payback period indicates in which period both the initial investment and the expected returns have been earned. The most important advantage of this method is that it is very simple to calculate and understand.
Payback also ignores the cash flows beyond the payback period, thereby ignoring the profitability of the project. Thus, one project may be more valuable than another based on future cash flows, but the payback method does not capture this. The formula to calculate the payback period of an investment depends on whether the periodic cash inflows from the project are even or uneven.
A shorter payback period is attractive because of the liquidity it provides. The table with the orange header lists out our net cash flows and cumulative net cash flows from year 0 to year 4. Payback period is the amount of time needed for the cash flows of an investment to recover the amount initially invested into an asset. Although the payback period is excellent when the size and scope of the investments are similar, it may not be as useful when the size and scope of the investments are not the same.
Payback Period Formula
If a period is longer, the cash remains tied up in investments with no ability to reinvest the earnings somewhere else. It is worth considering the costs of lost opportunities because possibly two short-term investments made in the same or similar payback period will be more effective than one long-term one. This means the payback period is more than managements maximum desired payback period , so they should reject the project.
The simple contra asset account would be 5 years, the initial investment divided by the cash flow each period. However, the discounted payback period would look at each of those $1,000 cash flows based on its present value. Assuming the rate is 10%, the present value of the first cash flow would be $909.09, which is $1,000 divided 1+r.
If cash flows are different each period, then the equation becomes a much more manual process by doing this calculation individually for each period’s cash flow. Another shortcoming of the payback period method is the fact that it won’t analyze cash flows after the payback period is over. What if an investment’s cash flows happen to increase dramatically faster than another similar investment, but it occurs after the payback period is over. Since the payback period method only tells us which investment pays back faster, it won’t tell us anything about cash flows projected to happen after that. The Payback Period is the time it takes an investment to generate enough cash flow to pay back the full amount of the investment.
When used carefully to compare similar investments, it can be quite useful. As a stand-alone tool to compare an investment, the payback method has no explicit criteria for decision-making except, perhaps, that the payback period should be less than infinity. It does not take into account, the cash flows that occur after the payback period. This means that a project having very good cash inflows but beyond its payback period may be ignored.
- Between mutually exclusive projects having similar return, the decision should be to invest in the project having the shortest payback period.
- Then calculate a weighted average between the cost of debt and equity to arrive at your company’s cost of money, which is the discount rate that you should use.
- As a tool of analysis, the payback method is often used because it is easy to apply and understand for most individuals, regardless of academic training or field of endeavor.
- Now, we’re all set to go through an example calculation of the payback period.
Management will set an acceptable payback period for individual investments based on whether the management is risk averse or risk taking. This target may be different for different projects because higher risk corresponds with higher return thus longer payback period being acceptable for profitable projects. For lower return projects, management will only accept the project if the risk is low which means payback period must be short. When deciding whether to invest in a project or when comparing projects having different returns, a decision based on payback period is relatively complex.
Payback Period Formula And Calculation
The decision whether to accept or reject a project based on its payback period depends upon the risk appetite of the management. Payback period is the time in which the initial outlay of an investment is expected to be recovered through the cash inflows generated by the investment. The payback period refers to the amount of time it takes to recover the cost of an investment. Simply put, the payback period is the length of time an investment reaches a break-even point. The desirability of an investment is directly related to its payback period.
Here, the “Years Before Break-Even” refers to the number of full years until the break-even point is met. In other words, it is the number of years the project remains unprofitable. Next, the “Unrecovered Amount” represents the negative balance in the year preceding the year in which the cumulative net cash flow of the company exceeds zero. And this amount is divided by the “Cash Flow in Recovery Year”, which is the amount of cash produced by the company in the year that the initial investment cost has been recovered and is now turning a profit.
Here we also provide you with a discounted payback period calculator with a downloadable excel template. It can get a bit tricky when annual net cash flow is expected to vary from year to year. If that’s the case, you’ll have to calculate each year’s cash flow totals to determine the payback period. Similar to a break-even analysis, the payback period is an important metric, particularly for small business owners who may not have the cash flow available to tie funds up for several years. Using the payback method before purchasing an expensive asset gives business owners the information they need to make the right decision for their business.

If the manager requires a rough idea about the time frame for which the money would be blocked, he need not sit with a pen, paper or a computer. It can at least tell the manager whether the project is worth spending further analysis time or not. The predictability of cash flows must be known to get an accurate picture of when the initial investment can be recovered. Additional outlays of cash will need to be taken into account as well for maintenance, upgrades, and other miscellaneous costs. The internal rate of return is very similar to calculating net present value. But if you are doing it by hand, the IRR calculation will take you about ten times as long. Its strongly recommended using anIRR calculator for this exercise.
Defining The Payback Method
The Contribution Margin Ratio is a company’s revenue, minus variable costs, divided by its revenue. The ratio can be used for breakeven analysis and it+It represents the marginal benefit of producing one more unit. He has helped individuals and companies worth tens of millions to achieve greater financial success.
Moreover, neither time value of money nor opportunity costs are taken into account in the concept. PBP may be calculated as the cost of safety investment divided by the annual benefit inflows. Discounted payback period occurs payback period formula when the negative cumulative discounted cash flows turn into positive cash flows which, in this case, is between the second and third year. A second flaw is the lack of consideration of cash flows beyond the payback period.
What Is The Discounted Payback Period?
Management uses the payback period calculation to decide what investments or projects to pursue. If the cash flows are uneven, then the longer method of discounting each cash flow would be used. The cumulative positive cash flows are determined for each period. Additional complexity arises when the cash flow changes sign several times; i.e., it contains outflows in the midst or at the end of the project lifetime. You need to provide the two inputs of Cumulative cash flow in a year before recovery and Discounted cash flow in a year after recovery.
An investment with a shorter payback period is considered to be better, since the investor’s initial outlay is at risk normal balance for a shorter period of time. The calculation used to derive the payback period is called the payback method.
